Does this mean that watched Items will not be available to download ? just asking because kids love to watch stuff over and over again .... but I still like to download to a tablet every now and then.

It seems to mean that if you select that option, it will remove/delete the downloaded recordings that have been marked as watched on the server.
For example, if you downloaded an entire season of a show, but before you watched any of it on your iPad you watched the first 3 at home on your Apple TV, this option will delete the downloaded copy of those first 3 episodes. (After all, you already watched them so they're just taking up space on your iPad; for OTA recordings, that could be a considerable amount of space.)
And it's a menu option; nothing says you have to use it.
